Yes. You'll need a mini displayport cable (with either mini or regular displayport on the computer end), and you'll have to set the iMac to Target Display Mode, but it's fully possible.

Absolutely possible. A 240GB SSD should be plenty of space, assuming an average of 10GB per game (though some can reach up to 20-40GB). Maybe even a 480-500GB SSD if we can fit it in.

Since you're near a Microcenter, getting an unlocked k-series Intel CPU and an overclockable Z87 motherboard is a solid choice with their combos, and you can decide when to overclock if you want to. It's not overly difficult, so reading any of then number of good guides out there should have you overclocking in no time.

Overclocking the GPU is a really solid choice that can provide a very solid and direct boost to game performance.

Your choices in terms of relatively small tower size are really going to come down to miniITX and microATX. If you're trying to find something that will blend in relatively well with your current iMac, I'd suggest taking a look at something like this Silverstone FT03-S. There are a number of other nice Silverstone SFF cases you might be interested in as well - TJ08-E, SG05W, PS07W, etc.
